This is the situation: There’s a picture I got from the web which has a phone with white background. I need to create a new image of that phone but with transparent background. How can I achieve that using Photoshop CS3?

If the background is a solid white, you can use either the Magic eraser or Background eraser to remove it. (They are both under the eraser tool). You should see the gray and white checkerboard when you remove the white background. Then I would save the image as either a .gif or .png, both of which support transparency. Do not save as a .jpg, that format does not support transparency.
Also you may want to try the “Save for Web and Devices” option under the “File” menu. When you do this, you can select .gif if you want, and do a 4-up, which will offer you 4 versions of the image, at different settings. You can play around with the settings to get the best compromise between reasonable image quality and small file size.
